"In defiance of its unimpressive track in structural reforms and relatively low foreign direct investment (FDI) inflows, Romanian exports have experienced surprisingly strong performance in both EU and non-EU markets since 2000 after a four-year period of flat growth. While the first phase of growth in 1992-95 can be easily explained by redirection of trade toward the EU once the state monopoly over foreign trade was abolished and other policy areas liberalized, the current second phase of export expansion raises questions concerning its drivers and sustainability. Having examined overall foreign trade performance, evolving patterns of specialization, Romania's competitiveness in EU sunrise markets, changes in factor intensities of trade with the EU, and 'intra-product' trade, Kaminski and Ng conclude that Romania's export offer has become diversified, reflecting an impressive progress in industrial restructuring. Restructuring has been facilitated by FDI inflows, even though they appear to have been too small to generate such a big effect. Romanian firms have become increasingly part of international production networks and traditional global value chains. Sustainability of this performance depends on maintaining macroeconomic stabilty and keeping wage increases in line with productivity growth, as well as increasing Romania's ability to attract larger FDI inflows through improvements in business climate and trade facilitation. Electricity, natural gas, telecommunications, railways, and water supply, are often vertically and horizontally integrated state monopolies. Given the political, financial, social, and economic conditions inherited from Communist rule, Romania's new government concluded that a shock therapy approach to reform would create unmanageable chaos and enduring instability. Though committed to economic liberalization, decisionmakers espoused a gradualist approach to economic reform. The government pursued its objectives by implementing policies it considered functionally operational. Although Romania experienced the macro dislocations and downturns that are common in transitional economies in the region, the country sustained shallower recessions, lower inflationary spirals, and shorter production losses than many reforming economies. This study analyzes how, against calculated probabilities and within a relatively short time period, Romania has stabilized and assembled all the basic ingredients for a successful transformation from a centralized system to a market-driven economy. The lessons derivable from Romania's relatively successful experiment with systemic transformation could be beneficial to reform architects in all newly liberalized economies in Eastern Europe. The conclusions of this study reinforce the view that it is imperative to examine and foster the existing preconditions, including political, institutional, and financial components, before subjecting an economy to extensive and intensive shocks that could be judiciously mitigated or circumvented. Unlike other newly liberalized economies in Eastern Europe, where the once disgraced Communists have returned to power, sympathy for a centralized system has been steadily and swiftly declining in Romania. The primary factor in Romania's success, the author claims, is its circumspect approach to reform.

Future growth in the countries in Eastern Europe and Central Asia (ECA) will increasingly depend on innovation. And innovation requires skills. This makes it important, as countries plan for recovery, to undertake reforms to reduce the skills shortages that the previous growth episode exposed. Education systems have a very important role to play in creating the right skills. But education systems in the region fall short of the demands of their economies in two major ways. The first is that despite high levels of enrollment they do not produce enough graduates with the right skills. Students graduate with diplomas, not with skills, because the quality of the education for many students is poor. In large part this is because education systems remain focused on providing an excellent education to a few at the expense of improving the quality of learning for the majority. Moreover, the systems are still making the transition from teaching the basics to inculcating higher order skills such as critical-thinking and problem solving. The second way in which education systems fall short is that outside of a few countries in the EU there are few opportunities for adults to retrain, or acquire new skills. This book argues that generating more of the right skills requires a fundamental change of approach in the education systems in the region so that they aim for, and deliver, higher quality education for the vast majority of students (not just diplomas but skills). To start with, education systems need to turn the lights on and take seriously the measurement of what students actually learn as opposed to measurement of the inputs into the education process on the implicit assumption that learning follows. Policy makers also need to move away from the focus on inputs and processes and increase the emphasis on incentives.

This Selected Issues paper discusses benefits of boosting quality public infrastructure spending in Romania. Since the financial crisis, fiscal and current account deficits have been tackled, but the infrastructure deficit has widened. Quality public investment in infrastructure can boost domestic demand and potential GDP growth, particularly in low growth environments. The IMF staff simulations employing the European Union’s production function methodology show significant growth benefits from higher quality infrastructure spending. As a result of higher investment, real GDP would increase by about 1 percent initially with the impact peaking in 2025.
